... I am not sure this is a spyware/malware problem ...

I cannot boot up at all because I am getting the following error message:

"Windows XP could not start because the following file is missing or corrupt: \windows\system32\config\system."

I have tried re-booting with original CD and repairing via the Recovery Console to no avail ...

do you have any suggestions on how to proceed?

You are suffering from a corrupt system hive. (a part of the registry is damaged)
